if yr memory is low, why not try some other distro of linux?
there are plenty, and each one has a different priority. for example i saw one the other day (Kirix? or something like that?) that was dedicated to internet security, and there are bound to be some that are driven by the need to install on low memory computers... don't know which ones in particular though..

my uncle happens to have some old 72 pin chips that should work in my board, i just need 2 8MB chips.

what version of linux would you recommend for use as a gateway, ip masquerader, firewall, for a small (2-5) computer network? I was gonna try redhat without a GUI, but if there is something that will work better...

RedHat works great for this.. I'm still running RH 6.1 on my gateway. It serves as a firewall, Cable router, Proxy server, IPSEC VPN, and more on an old P100 with 2 NICs. It has been working flawlessly for quite a long time now.
